UK inflation rises to 3.5% in September, fueling rate hike expectations

Key Takeaways

  • •U.K. inflation rose to 3.5% in September, driven by motor fuel costs
  • •High inflation complicates fiscal planning and pressures the Bank of England
  • •A 25 basis point interest rate hike is expected next month
  • •Chancellor faces challenge balancing fiscal discipline and cost-of-living support

U. K. inflation surged to 3.5% in the year to September, exceeding economists' expectations and driven by a sharp increase in motor fuel costs. This marks the highest annual inflation rate in nearly a year, continuing an upward trend from 3.1% in August and 2.9% in July.

The Office for National Statistics reported on Wednesday that motor fuel inflation reached its peak since August 2022, a period marked by soaring fuel costs following Russia's invasion of Ukraine. The U. K., as a net energy importer, remains susceptible to global energy disruptions. Motor fuel prices in the U. K. rose 29.8% over the year to September.

Despite the inflation data, the British pound remained stable against the euro and the U. S. dollar, and yields on U. K. government bonds showed little movement. Scott Gardner, an investment strategist at J. P. Morgan Personal Investing, noted that the recent inflation increase has reversed progress seen earlier this year. He emphasized that Bank of England policymakers would likely focus on the acceleration of services inflation, which suggests broader inflationary pressures beyond energy prices.

Market expectations are now heavily tilted towards a 25 basis point interest rate hike by the Bank of England next month, with a 98% probability. Traders are also anticipating another similar increase at the central bank's final meeting of the year in December.

The inflation spike complicates the fiscal landscape for the U. K. government, which is preparing to present its first fiscal plan during the upcoming Autumn Budget. The challenge is to adhere to fiscal rules aimed at controlling public debt while addressing the impact of rising consumer costs. The U. K.'s national debt surpassed £3 trillion ($4 trillion) in September, with servicing costs escalating over the past year amid sluggish economic growth.

In a statement following the inflation data release, the government pledged to maintain fiscal discipline in the upcoming budget, while also striving to foster economic growth and provide relief to businesses and families. Suren Thiru, chief economist at the Institute of Chartered Accountants in England and Wales, described the situation as a "perilous high-wire act" for the Chancellor. He highlighted the dual pressures of rising inflation necessitating cost-of-living support and increasing government borrowing costs, which constrain fiscal flexibility.

Thiru added that the current inflationary environment sets the stage for a likely interest rate hike in November. He also stressed the importance of delivering a credible and fiscally disciplined budget to avoid exacerbating inflationary pressures.
